You should try to catch this Gyarados as the chances of finding another one like it are very low. Regardless of whether you faint or catch it, you'll receive a Red Scale. Head back to land and talk to the person that has appeared by the sign - this is Lance, the Pokemon League Champion.

You need to pick up Whirlpool from Team Rocket's Hideout to get near the Island and the Silver Wing from the man in Pewter City (Gold and Crystal) or the Radio Station Manager in Goldenrod City (Silver) to find Lugia.
