An equilibrium model employs a statistical approach, assuming that market prices are observed with some statistical error, so that the term structure must be estimated, rather than taken as given. When valuing an option written on say an equity, the price of the underlying asset is the current price of the equity.
Use demand and supply to explain how equilibrium price and quantity are determined in a market. Understand the concepts of surpluses and shortages and the pressures on price they generate. Explain the impact of a change in demand or supply on equilibrium price and quantity.
