From a quick google search, Fable 2 Classic requires you to buy the DLC separately. Only the GOTY & Platinum editions have the DLC pre-installed on the disc. Source
The free version is what you downloaded so that you could play co-op with someone who paid for the DLC. Of the two, Knothole Island is the better DLC if only for the fact it's woven into the storyline of the game as you go through.
